  31. 1 Management's Comments

Brazilian economy's hard facts over the first half of 2016 still showed up quite challenging, with consequences to investments, production and consumption, and negative impact on citizen's income and social welfare.

Rising unemployment, inflation still at high levels, consumer distrust because of political and economic uncertainties and credit restriction, among others, directly affected the Brazilian automotive industry, which in the first half of 2016 underwent a reduction by 25.5% and 21.5%, respectively, in vehicle sales and production compared to the same period of 2015.

In the first six months of 2016, MAHLE Metal Leve was affected by the slump in domestic vehicle production, however, it was able to partially offset such drop with the performance of aftermarket and export sales.

Considering the discontinuance of the operations of subsidiary MAHLE Hirschvogel Forjas S.A., whose revenue in the 2Q15 was R$ 10.1 million, the drop in domestic OEM sales in the 2Q16 was 16.0%, i.e., below the 20.6% reported. The drop was 21.6% for the first six months of 2016, that means, below the 27.3% reported in the 1H16.

The increase in our OEM exports resulted from the positive impact of the exchange variation between the periods, whereas the OEM sales volume has been decreasing mainly due to the negative performance of the heavy vehicle segment in the US market (production drop of 10.6% until June).

In the first half of 2016, our net sales revenue totaled R$ 1,158.2 million (down 3% compared to the 1H15). This figure results from the growth of 9.0% in OEM exports and 6.7% of aftermarket sales, and drop of 27.3% in domestic OEM sales.

The graph on the right shows revenue distribution in the 1H16 and 1H15 in the markets where the Company operates:

Operating income measured by EBITDA was R$ 197.6 million in the 1H16 (R$ 204.1 million in the 1H15), representing EBITDA margin of 17.1% for forth periods.

Even considering the decrease in net sales revenue and maintenance of the EBITDA margin in the 1H16, Net Income increased 21.4%, reaching R$ 116.8 million (R$ 96.2 million in the 1H15), a net margin of 10.1% in the no 1H16, while in the 1H15 was 8.1%.

The increase in net income results mainly from the positive impact of recognition of a tax credit of R$ 21.5 million in the 1Q16 in subsidiary MAHLE Metal Leve GmbH referring to the recalculation of the provision for income tax for 2014 and 2015 because of a favorable outcome from the Austrian tax authorities.

The Company has been working hard to develop new technologies.

We have recently received the AEA award for new technology in liners. The search for lighter engines has accelerated the transition from cast iron blocks to aluminum. This change requires developments in liners, which must deliver superior wear resistance and greater heat transfer capacity. MAHLE Tech Center in Brazil has developed solutions of liners for aluminum blocks with greater heat transfer capacity, enabling designs with better performance in terms of sealing and durability. Consequently, we will be able to meet this new engine market trend.

Still in the path of its technology development process, MAHLE has developed a "two in one" variable camshaft whose global technology, CamInCam®, created by the Company, brings two variable command axes into only one (arranged concentrically to each other), allowing higher engine torque, higher performance and lower fuel consumption. In combination of flex fuel engines, the gain may be interesting since it seeks to
